When you change the update-source to lo0 are you also changing the neighbor
statement on the opposing router? Are there routes to the loopbacks through
the IGP? (test with ping) Also, keep in mind that you can't use default
routes to set-up a bgp session so you will need specific IGP routes.

If I remove the update-source command and reset BGP, then everything becomes
Established without a problem. Has anybody else seen this problem or have
any ideas?
