It should work, here is what I have on a 3640:

aaa new-model
aaa authentication login telnetusers local-case
username Cisco password 0 Cisco
line vty 0 4
 login authentication telnetusers

Test:

R1#telnet 192.168.12.2
Trying 192.168.12.2 ... Open

User Access Verification

Username: cisco
Password: Cisco

% Authentication failed

Username: Cisco
Password: Cisco
